If you’re involved in the senior housing real estate industry, you’ve likely heard the term cap rate. Additionally, what is a cap rate, and how does it affect the value of a senior housing property? Finally, what senior housing characteristics can impact Senior Living Cap Rates?
Capitalization Rates (or Cap Rates) are one of the primary metrics used by investors in evaluating commercial real estate investments. In short, cap rates measure the relation between price and the expected annual income. Cap rate is a simple ratio that helps compare properties quickly.
Cap rate equals income divided by price. This relationship guides how buyers value income. Investors rely on cap rates to assess risk and profitability. A higher cap rate signals more income relative to price, while a lower cap rate signals less income.
Therefore, with income at a property, a lower cap rate means the investor pays more. A higher cap rate indicates a lower price. These dynamics help compare deals and set expectations across markets and property types. Understanding cap rates supports decisions whether to buy, hold, or sell.
How does this affect value?
As in algebra, as long as we know two variables, we can solve for the third.
If we know the expected annual income at the property, we can derive an appropriate cap rate from market transactions.
Additionally, we can solve for the expected price.
So, the expected price of a senior housing property can be derived from income.
It also depends on market expectations of the capital (cap rate).
Additionally, what property characteristics contribute to the variance in cap rates? Like all investments, an investor requires a higher rate of return for taking on risk. Simply put, with all other things being equal, cap rates measure perceived risk in an investment.
So, what makes a senior housing real estate investment more or less risky? One major factor in senior housing risk relates to the acuity level. An independent living community with lower acuity is not licensed and does not provide nursing services, so the risk of improper care or losing an AL license is much lower than in a higher-acuity memory care or skilled nursing facility.
Although income may be higher at a memory care facility and raise the value per unit, the overall cap rate will be lower with level income. A property in a larger market is seen to have greater demand and a larger employee pool, and is perceived as lower risk than a similar property in a smaller, tertiary market.
There are many characteristics that can impact the perceived risk and cap rate at a property. These factors influence investment decisions for buyers, lenders, and operators. By considering market size and stability, stakeholders form expectations about future performance. They also assess the quality of operations and risk exposure.
In general, qualities that are perceived to have lower risk include larger markets and stabilized operations. They also include larger property size (number of units), private pay reimbursement, newer construction, and continuum of care. Other factors are reputation of the operator and superior building quality. These attributes contribute to steadier occupancy and returns.
Alternatively, risk is higher in smaller, tertiary markets.
It is higher in non-stable operations (lease-up or turnaround) and smaller properties.
Other factors include management transitions, government reimbursement (Medicare and Medicaid), older construction, and inferior building quality.
In short, properties with the lower risk profile trade for lower cap rates.
Additionally, higher risk profiles command higher cap rates.
There are many macro-level influences on the cap rate environment.
Additionally, the above attributes are a few of the micro-level factors.
If a property’s income is inconsistent, investors may use cash flow analysis.
This analysis estimates the present value of future income with a risk-adjusted rate.
